<p>A mortgage-backed security or MBS as they are usually referred to is a  security backed by assets or a debt obligation that signifies a claim against  the cash flow of a mortgage loan.  It is typically a claim against residential  property, hence the terminology mortgage-backed.  Interestingly enough, very few  individuals understand how mortgage rates are established.  Granted, interest  rates with mortgages are influenced by a number of different things, but  basically, it all comes down to the MBS or mortgage-backed security.</p>
<h2><span style="font-size: small;">Categories and variations of mortgage-backed  securities</span></h2>
<p>Mortgage-backed securities are typically divided into sub-categories or  subtypes as they are called.  These include the following subtypes:</p>
<ul>
<li>collateralized mortgage obligations</li>
<li>commercial mortgage-backed securities</li>
<li>residential mortgage-backed securities</li>
<li>stripped mortgage-backed securities</li>
</ul>
<p>Additionally, within the mortgage industry and the array of mortgage-backed  securities that exist within it, there are variations indicative as to the way  in which the borrower will pay off their loan.  These include:</p>

<li><strong>Alt-A</strong> &#8211; A prime borrower who is borrowing in non-conformist  fashion, oftentimes employing a lower form of documentation</li>
<li><strong>Prime</strong> &#8211; Conforming mortgages featuring full documentation  inclusive of a strong credit score and verification of income</li>
<li><strong>Subprime</strong> – geared towards those borrowers who have no  verification of assets or income, or who have weak credit scores</li>
</ul>
<h2><span style="font-size: small;">What affects the pricing of mortgage-backed  securities?</span></h2>
<p>There are a number of factors that affect the way in which a mortgage-backed  security is priced or valued.  First and foremost, the lender will want to know  how quickly the borrower is going to pay the loan off.  Some loans appreciate in  value if they are paid off quicker whereas others may devalue if paid off ahead  of the term.  Other factors that influence the pricing of an MBS are:</p>
<ul>
<li>changes in tax laws (included in regulatory risk)</li>
<li>demographic trends</li>
<li>economic growth</li>
<li>inflation</li>
<li>turnover of housing in the real estate market</li>
<li>unemployment</li>
</ul>
<h2><span style="font-size: small;">Things to consider when investing in mortgage-backed  securities</span></h2>
<p>There are several things to take into consideration before investing in any  mortgage-backed securities.  They are considered as being low-risk investments  due to the following:</p>
<ul>
<li>Banks and other lenders only loan funds to individuals who are deemed as  being credit worthy</li>
<li>Securities are typically issued by those organizations who offer Federal  Government guarantees on these types of loans</li>
<li>Risk is reduced and/or spread out by pooling mortgages</li>
<li>The property remains as collateral should the property owner default,  enabling the bank or lender to receive some form of payback on the  loan</li>
</ul>
